At a random depth in one gate of the arcade there will appear an entrance much like a danger room. However it will instead lead to an elevator. The elevator takes the player to Krogmo's Showdown, a three room arena with no arsenals in between. At the start, the player must input materials and rarities. If the player succeeds in beating the arena, all of his inputted mats and rarities will be upgraded one star level. However, each arena will be as dangerous as a danger room and each room will be a different monster type. Perhaps a mini boss too. Oh, and losing the arena makes you lose all your stuff that you put in.

How about restrictions, then, on how many items you can put in, and what depth you need to be at for certain things to be upgradable.

Yes, the highest star material/rarity inserted would determine which tier. To obtain radiants you would have to fight through an S7 arena. What do you suggest as a maximum amount to bet with?
1) Well, as long as someone's buying unbound shining crystals, I don't see what the problem is, unless the arena doesn't put up enough of a fight that none are ever lost.
That said, the use of alts could be hindered by requiring the participants to be alive to claim their reward from treasure boxes, or stopped dead by having the rewards be bound. Plus, it'd already be hindered by the fact that it sounds like the entrance would be too random to intentionally farm it.
2) I suggest that the maximum number you can bet with be based how hard it is. If the arena crushes every knight who even thinks about entering, the max could be high to take more items out of circulation at once. If all the arena ends up being so easy that people don't even bother factoring in the chance of failing, the max should be, like... one or two, to compare to the three to nine radiants awarded by FSC.
Or, the difficulty could be based on the number of items. Each item spawns x number of enemies.

I'm pretty sure there's something that could be put in an arena that stops bombs from being an instant victory. Like, anything with projectiles, especially placed across a gap.

A group of Gremlins fire rockets to keep you on your toes while absorbing your attacks with their shields. Your escape is stopped by a wolver dodging into your path, and a greaver takes this opportunity to cut through your lack of shadow armor and inflict you with shock.

I throw my Humbug Hazer with Chaos and distract all the Mortafires, laugh at the horrible Wolver AI, and Flourish spam the Greaver to death.
Really though, if someone wanted to be a pure bomber/swordy, turrets across gaps wouldn't be very possible.
