So I've heard that if your equipment is better than what's recommended then it gets "reduced". Is this true? And if so by how much? For example, a 4* sword is SIGNIFICANTLY better than a 3* sword. In tier 2 though, would they be equal? Is it worth having the 4* or should tier 2 runs be 2-3* only?

Yes it will always be better
Yes it will always be better but in lower tiers the difference is tiny. And don't forget that higher star weapons also usually have new abilities which will still work in the lower tiers, e.g. Divine avenger triple projectile, Alchemers have more bounces.
I recall reading the patch notes somewhere saying that they tweaked it so that higher star versions are always better than lower star versions in the same tier. So a 4* is still going to be superior to a 3* in T2.
